Eligible dividends are paid out of corporate income that was taxed at the standard corporate rate (usually large public corporations) and receive a higher 38% gross-up and enhanced tax credit. Non-eligible dividends come from small businesses taxed at the lower small business rate and receive a 15% gross-up.
The gross-up mechanism integrates corporate and personal tax so that the shareholder is taxed on the pre-tax income the corporation had to earn, then receives a dividend tax credit for the taxes the corporation already paid.
